The market economic system

G3 Economics - syllabus K343, 2027

What this lesson teaches

  • I can define the market economic system.

Syllabus K343, 2.8.1. Definition of the market economic system

  • I can weigh the advantages and disadvantages of the market economic system.

Syllabus K343, 2.8.2. Arguments for and against the market economic system: advantages of the market economic system; disadvantages of the market economic system

Make a guess

In a pure market economy, who decides how many smartphones get made?

  1. The biggest phone maker decides for the market.
  2. No one centrally; prices and profits guide firms.
  3. The government sets a target for each firm.
Show the answer

No one centrally; prices and profits guide firms.

Firms make more of what buyers pay well for. Demand, supply and the search for profit decide output without a planner.

In a market economy, private firms and consumers decide what, how and for whom through the price mechanism.

A market economic system is one where resources are allocated by the price mechanism. Private individuals and firms own most resources. Demand and supply decide what is made, how and for whom, with little government involvement.

Advantages: firms compete for customers, so they keep costs down and quality up. Consumers enjoy wide choice. The search for profit encourages new products and better methods. Prices respond quickly when wants change.

Disadvantages: income and wealth can be very unequal, because goods go to those who can pay. Some useful goods, such as street lighting, are not provided at all. Harmful goods may be over-produced.

Firms may also grow into monopolies that charge high prices. And there is little protection for people who cannot work, such as the sick or elderly.

Market economic system
Resources allocated by the price mechanism; mostly private ownership.
Key advantages
Competition, choice, incentives to innovate, quick response to wants.
Key disadvantages
Inequality, market failure, monopoly power.

Worked example: Using a context in an answer

A question asks for one advantage and one disadvantage of the market system for smartphones.

  1. Advantage: rival makers compete to add features and cut prices, so consumers get better phones over time.
  2. Disadvantage: the newest phones go to those who can afford them, so lower-income households may be left out.
  3. Link each point back to the price mechanism: competition and profit on one side, ability to pay on the other.

Watch out for this

A market economy has no government at all.

Even market economies have a government that sets laws and protects property. What makes it a market economy is that prices, not the government, mainly allocate resources.

Check your understanding

Which is a disadvantage of the market economic system?

  1. Firms compete with each other, so prices are kept down for buyers.
  2. Consumers have a wide choice of products from many competing firms.
  3. Public goods such as street lighting may not be provided.
Show the answer

Public goods such as street lighting may not be provided.

Right. Firms cannot easily charge for them, so they do not produce them.

Check your understanding

Many people start buying electric bikes. In a market economy, what happens next, with no government order?

  1. Buyers wait until a planner approves more output
  2. Prices and profits rise, so firms make more e-bikes
  3. The government assigns state factories to make e-bikes
  4. Firms make fewer e-bikes to keep prices high
Show the answer

Prices and profits rise, so firms make more e-bikes

Right. Higher prices signal what buyers want, and the chance of profit draws firms to produce more.

The K343 syllabus does not require demand and supply diagrams for market failure itself. Diagrams are required for maximum and minimum prices, indirect taxes and subsidies.
